I think I understand. The idea is that Nightmare is not a living being, but rather an entity that can only exist through other living beings. And over the years, she has seen how wonderful it would be to have her own live...a life she cannot have. So basically, Nightmare (if you'll pardon the pun) is living in a nightmare.
When Rarity died, Nightmare went to her. She chose Rarity specifically because she knew her as being the element of generosity. By giving up her nightmare powers to Rarity, she not only brought her back to life as Nightmare Rarity, but also gave herself a life of her own.
This could just be my dark mind talking. But I have a feeling someone is going to find out about this, and something bad is going to happen to Sparity and/or Rarity because of this. I guess I just feed on drama, or perhaps it's me feeding off of the desire to protect others.

I don't think that Twilight knows that her 'niece' is Nightmare reborn, does she? Am I only correct to assume that Spike and Nightmare Rarity only have one child?
